I guess you enjoy a challenge just like I do...after all, I don't even use
BSDI, I just have root access to one.....anyway, I'm just suggesting a few
ideas to try, sometimes the obvious gets overlooked. My situation is
probably different, since it locked AFTER the login (obviously, cuz it had
to read my .login file)...

I looked at the man pages for bsdi's telnet deamon, and it can be started in
debug mode with telnetd -D options in the /etc/inetd.conf. This will show
additional debug information to the telnet client....this might show which
option is causing the problem. Unfotunately this information all showed up
in the telnet clients title window and the bsdi machine did a core dump :)

That got us thinking...maybe optigold telnet doesnt support kludge line mode
option, so telnetd was started in character at a time mode with the
telnetd -k option. Then all of the negotiation info showed up in the debug
window on separate lines.....

Maybe that will help.....
